compression test for the 98 xcr 700 cold cyl 1- 120psi cyl 2- 118psi cyl 3- 120 psi, they seemed a little low but close together.. is it safe to put the motor back in?

not low at all, cheap compression gauges can vairy a lot, the next one might read 125 or 130.
at 120 between the three of them i wouldnt think twice about putting it in and running it.

I wouldn't worry if they are that close, if there was a 5 to 10 lbs difference I would worry. I dont think its all that low either, like madcow said could be the gauge. If it was out it was tested cold then? I have been told, though I dont know if its fully true, that Your compression with Polaris's can vary greatly from cold to warm.
